One of the most common pitfalls Indian retail investors make is looking at absolute percentage gains and confusing them with annualized performance. Seeing a mutual fund or property show a "+80% return" sounds spectacular until you realize that the capital was locked for 10 years, which actually translates to a modest 6.05% CAGR—barely keeping pace with Indian consumer retail inflation (CPI).
To make rational financial decisions—such as comparing a mutual fund SIP against a fixed deposit, or evaluating a commercial real estate property against equity indices—you must understand the exact math behind ROI, CAGR, and XIRR.
1. Simple ROI (Return on Investment)
Simple ROI is the most intuitive metric. It represents the net gain or loss generated on an investment relative to its initial purchase cost, expressed as a single percentage.
Simple ROI (%) = [ (Final Value - Initial Investment) / Initial Investment ] × 100
Strengths: Highly intuitive, easy to calculate in your head, and great for comparing short-term transactions under 12 months.
Weaknesses: It completely ignores the time dimension. A +50% ROI earned in 1 year is extraordinary (~50% annual return), whereas a +50% ROI earned over 8 years is a meager 5.2% annualized return.
2. CAGR (Compound Annual Growth Rate)
CAGR solves the primary flaw of simple ROI by calculating the constant annual rate of return that would take an initial lump sum investment to its final value over a specified number of years, factoring in the power of compounding.
CAGR (%) = [ (Final Value / Initial Investment) ^ (1 / Number of Years) - 1 ] × 100
Worked Example: Lumpsum Mutual Fund vs Real Estate
Suppose an investor put ₹5,00,000 into a Nifty 50 Index Fund in 2019 and sold it in 2026 for ₹11,00,000 (a span of 7 years):
- Simple ROI: ((11,00,000 - 5,00,000) / 5,00,000) × 100 = +120% Absolute Return.
- CAGR Calculation: ((11,00,000 / 5,00,000) ^ (1 / 7)) - 1 = (2.2 ^ 0.142857) - 1 = 11.92% CAGR.

3. XIRR (Extended Internal Rate of Return)
While CAGR is ideal for single lumpsum deposits, it breaks down when applied to practical investment habits like monthly Mutual Fund SIPs, quarterly dividend reinvestments, or intermittent portfolio withdrawals (SWP).
When you run a ₹10,000 monthly SIP for 3 years (36 months), your 1st installment stays invested for 36 months, your 12th installment stays invested for 25 months, and your 36th installment stays invested for only 1 month. Because every rupee has a different holding period, you cannot compute a single CAGR.
XIRR solves this by assigning precise day-count discount factors to every individual cash inflow (negative cash flow) and the current terminal valuation (positive cash flow):
